My daughter has an iPode 2 Gig Nano that I gave to her for Christmas last year and the thing keeps locking up or freezing. It has happend 4 times now since she received it.

Is this a known issue or a bug? These things aren't exactly cheap. Does anyone know what Apple's policy is concerning returns or repairs?

4 times in 12 months isn't exactly a frequent issue for an electronic device that's probably used every day. Furthermore if this was a concern of yours it would have been a good idea to address it before your 1 year warranty expired.

All you can do now is reset it and reload the music.
