I was wondering if the Notes application be used as a real text editor. For example can you select some text and then cut/copy/paste it? Can you insert a picture or data from the address book into a note? How large a document can it work with?

Notes application/program on the iPhone and iPod Touch.
I am thinking about getting a Touch as a portable web browser and organiser. One thing I need is a way to type and edit text files, and don't see much info in the reviews on how good Notes is for creating and editing text files.

If you get a jailbreak capable touch you can install a 3rd party Text Editor (but no copy/paste). Once the SDK is out I imagine that an official text editor will come available pretty quick, though.
The Notes app isn't going to do what you want.

I suspect a full featured text editor will be on the of the first applications we see rolled out with the SDK release next month.
I noticed about 3 or 4 web applications (including the google apps) that you could use while on your touch or phone, as long as you are connected.

I really love Notes on my touch. I wish the same app were available on the desktop.

If you're willing to pay the big bucks, missing sync has a note sync application (so I've read). I've also heard, though, that for iphones that are jailbroken, something similar exists for free...
I would wait for the sdk before I made a decision right now, but if you need it immediately, missing sync might help...

Missing Sync is an OK application. I am evaluating the Windows Mobile version, and have owned the PalmOS version. It does what it says (usually). It's occasionally buggy but usually works.
My only complaint is that (IMHO) it's priced about $10 to $20 too high.
