Try restoring and upgrading to the latest firmware. Then see if it can connect to a completely open WIFI access point in default mode. If you can't connect to one of those, then something must be broken hardware wise.

Everything is all up to date. The more research I have done has made me think that it is hardware related. The warranty is out of date so there is no way of getting a new one for free. But i think it is just the wireless card or whatever you call it in the iPod. How hard/much could that be to fix?
