I assume the iPod uses a standard notebook HD. Is there any reason the iPod couldn't be upgraded to have a 40, 48 or even 60GB capacity (though some of those drives might be too thick).

It's not a standard notebook HD. That's why the iPod is so small. If it used a standard notebook (2.5") HD it would be the size of some of those other bricks.
It uses a 1.8" drive... and the connectors are proprietary I believe. The largest these drives come in are 20 GB today... though a 40 GB is in the works from what I hear.
