I just downloaded a lovely free song ("Try" by Nelly Furtado) from iTMS but noticed it was encoded in protected Advanced Audio Coding (ACC) rather than Apple Lossless Encoding (ALE) format, even though my preferences were set to download as ALE.
I guess ALE is too much to ask on free songs, huh?

Welcome to iTunes 101
iTMS (iTunes Music Store) sells standard AAC files (a little bit better then a standard MP3).
The Apple Lossless Codec is designed for audophiles who want to rip their CDs in the best possible quality with zero data loss. [For most users, ALC is overkill]
You don't get to pick and choose how the songs are downloaded from the iTMS.

I see. Only when they are imported when "ripped" from a CD, eh?

Exactly. Can you imagine 3.3 million downloads of songs in size of 25MB+?

Well, someday that won't be any big deal. But today, that's kind of a lot....

Does it say Apple ALE on imported music or when you import and have QTPro 6.5.1 it automatically does it.

Your right Better bandwidth, and bigger hard drives (I just saw one announced that is 400GB for about $400) we will see that.
We will also prolly see Video stores similar to these music ones.
