I'm trying to get iphoto to recognise changes made to photos in my external app, photoshop.

Apple support suggests.
1. Select the photo that you want to edit.
2. Edit the photo with the external editor application.
3. Save changes.
4. With the photo still selected, click Edit in iPhoto.
5. Click any of the iPhoto edit functions (Red Eye, for example).
6. Choose Undo from the Edit menu.
7. Click Organize.

This may be really daft, but I can't find Organize to click it. Where is it?

iPhoto 6 doesn't have an "Organize" button any more. If you click the "Done" button in edit-mode it returns to organize-mode.

Anyway, you shouldn't need to go through all of this. If I edit a picture with the external editor and save, iPhoto picks up the changes as soon as I switch back to it.

When I click edit in external app.
Photoshop opens but not the photo and I still can't work out why!

Works for me with Photoshop Elements.

Is Photoshop installed correctly? Can it open files when you drag them to its icon in the Dock? Anything in Console.app when you try to edit in external editor?
