AAC is the audio compression of MPEG 4. An mp3 uses MPEG 1 Layer III. In theory an .aac file will sound better at lower compression rates with some estimates stating that an .aac file at 160Kbps can match the quality of an mp3 file at 256Kbps.

My mobile phone has a built in aac player and I can't say I notice any great difference in quality between my mp3s in iTunes and the aac files of the same songs on my phone. But then again, I'm no audiophile.

AAC refers to the audio component of Mpeg 4. MP3 means Mpeg-1 Layer 3 audio component. AAC audio has superior sound quality to mp3s at lower bitrates, and the files will have a .mp4 file extension.
