Here's my scenario...

Two eMacs running OS 10.2.4
Both are configured with multiple users (admin & student)
Both have the student userid logged on
Both student userids have the same system preference capabilities
Remove items from the dock - checked
Use only these applications - checked
All checked applications on both systems are the same.
Both have the same ownership and permissions on the "Applications (Mac
OS 9)" folder and all subsequent folders to Internet Explorer, the
application I used for this test.

When IE is double clicked on System-A, OS 9 Classic starts, IE opens to the home page, and I am prompted for the password to access the proxy servers. When IE is double clicked on System-B, I immediately get a dialog box that states "The operation could not be completed because you do not have enough access privileges".

If I uncheck the "Use only these applications" box in the student
userid system preferences, System-B works just like System-A.

Nothing changed after I ran the "Repair Disk Permissions" section of the Disk Utility.

Thanks for any help you can give on this, I'm at a loss as to what could be the cause.

It sounds like the system that launches the old IE is configured to use the old IE. Double-check which IE that one has on its allowed list.
