I'm concerned that when it comes time to look for the 2nd CD, the installer won't be smart enough to see that that files that it needs are all there.

If I remember correctly only a few things are installed off that second disc most of which have been updated a whole version or more. what on the second disc do you need?

I would suggest burning a CD or DVD with all the software on the second disc (the last of the free ilife and Stuffit) plus the Mac OS X updates and Security Fixes and drivers for any devices you have etc. Then doing a custom install and only installing the system sans extra programs.

The only thing I am not sure of is the Additional fonts like hebrew and japanese. those might be on the second disc.

Copy everything from the CD Disc 1 onto the DVD. Then, take all the packages on the second CD and copy them into System/Installation/Packages on the DVD, replacing the proxy packages that are there. I'll bet that would work, although I haven't tried it myself.
