disk image: what is it? & Can I password protect it?

I remember reading somewhere that I can password protect a disk image and therefore keep sensitive files in there that can't be accessed by anyone without the password. Is that true?
However I don't really understand what a disk image is nor do I know how to create one. An explanation would help.

1. A disk image is a virtual disk. It behaves like a disk when it's mounted, but it's contained in a .dmg or .img file instead of a physical object like a CD or hard drive. It's like an ISO on Windows except it's better. It's also the preferred way to package software for downloads.
2. You can create disk images using Disk Utility (/Applications/Utilities/Disk Utility).
3. When you create a new disk image in Disk Utility, you can specify the size you want and whether you want encryption on it.

First off, thanks...now,
1. I kinda got that now, what's virtual about it? I just created a test one and it is sitting on my Desktop. I am familiar with downloading them. Double clicked they usually produce a folder with stuff in right?
2. As I said I have created a test one 40 mb encrypted, however there is nothing in it. How do I put folders or files in it. Do I do that after it is created( on the desktop say)? or create them in/with the disk image ? ( if so how?)

Right. You double click the .dmg, the disk appears on your desktop (unless you chose not to put the password to the disk in your Keychain - if that's the case, you'll be prompted to enter it), you open the disk and see it contents. When you create a new disk image, it's empty. You treat it like any other disk - you can save and copy files just like a regular hard drive. When you're done, you drag the disk to the trash to unmount it.

You do it after it's created.
