I've been reading that its best to exclude Virtual Machines such as Parallels from the Time Machine backup. Excuse the noobish question, but where would the virtual machine be located at?

I could not find it there but using spotlight I was able to find what I think is the parallels VM.

HD -> User -> Documents -> Parallels

It's a 6.74 GB folder which is big enough to hold the Virtual Machine and in it there was folder called XP VM. There was another folder called Virtual Machine but was only 8 KB. I believe that might be what's left of the VMWare Fusion Beta which I took out.

Actually, it's HD -> Users -> (your home folder) -> Documents -> Parallels

OR ~/Documents/Parallels

I would like to know this too, I have a 5 GB Ubuntu VM that I have been backing up with time machine and it doesn't seem to cause any problems.
Signature depreciated.
