If I demoted myself to a non-admin user, when I went to install files, and it asks for a password would it:

1. Ask for my non-admin password and install files only in my user library and home folder system

2. Ask for my admin password and install files only in my user library and home folder system

3. Ask for my admin password and install files either in my system library or user library depending on the program.

I would like to keep things out of my system library, that way i only have to muck around with my user folder when things go awry. I've heard that demoting yourself to a non-admin is a way of insuring this, but when i'm installing a program i'm going to give the admin password anyway if it asks for it, so whats the point?

It will ask for an admin password and install files wherever it wants. You could inspect the install package with Pacifist.
Nasrudin sat on a river bank when someone shouted to him from the opposite side: "Hey! how do I get across?" "You are across!" Nasrudin shouted back.
