It does seem like a step backwards.

My stupid iPhone game: Nesen Probe, it's rather old, annoying and pointless, but it's free.
Was free. Now it's gone. Never to be seen again.
Off to join its brother and sister apps that could not
keep up with the ever updating iOS. RIP Nesen Probe.

I think as far as a PSP/Phone combo goes it is pretty good.

Well, since I have the advantage of knowing Portuguese, I'll let you know that's just a mock-up done by the magazine for one of their predictions for 2008.
They themselves state they have a fertile imagination ("imaginação fértil"), and place the odds of it ever existing ("probabilidade de vir a existir") at 35%.
The wierd thing about their mockup though is that they state it would not have a UMD slot. Games would have to be loaded onto M2 cards. Correct me if I'm wrong, but entire PSP games can't fit onto M2 cards, can they?
Regardless, they make a good point that Sony-Ericsson could tap their portable gaming division, just as they already have with the Walkman, CyberShot, and even Bravia lines.
Edit: oops, i realized after posting that the Debunk link above already stated everything I gleaned from the image!

They could put a 5-$600 price tag on it and still sell an obscene amount of them.
